Arithmetic Average Bias In Estimates of Expected Returns in Two-Year Model

Abstrakty
As the sample mean is an unbiased estimator of the true population mean, the simple arithmetic average of portfolio's rates of returns provides the best estimate of its true investment performance, provided the evaluation is made for a single period. The applicability of the arithmetic mean in the multi-period framework may be partially justified only for portfolios with identical initial investment at the beginning of each year. In a more typical situation of gains/losses being capitalized, the use of the arithmetic mean in the multi-period framework may be deeply misleading for two reasons: firstly, the mean says hardly anything about the actual performance of the portfolio over T years, secondly, when used to estimate the rate of return over T years, the arithmetic mean generates unduly high results. The paper analyses this bias and attempts to quantify its size. In particular, it identifies, with the help of a simple two-year model, the underlying sources of the bias.(original abstract)
